Open almost any retirement calculator, punch in a few numbers, and it spits out an impressive-looking figure: "You'll have $2.1 million at retirement." It feels like good news. The problem is that figure is almost always a nominal number โ the raw dollar amount your account will show on the statement the day you retire, with zero adjustment for the fact that a dollar in 35 years buys a lot less than a dollar today.
This isn't a minor technicality. Over a 30-35 year working career, inflation compounding at even a modest 3% a year cuts the purchasing power of a dollar by more than half. A nest egg that sounds enormous in future dollars can turn out to be distinctly ordinary in terms of what it actually buys.
How Nominal and Real Values Diverge
The math is straightforward once you see it. Your account balance grows using monthly compounding: your current savings behave like a lump sum earning your expected return, and your ongoing monthly contributions behave like an ordinary annuity โ each contribution starts earning returns the month after it lands in the account. That's the number that should actually shape your retirement planning, because it's denominated in dollars you can compare directly to your current cost of living.
Why This Gap Catches People Off Guard
- Salary anchoring: People mentally compare their projected balance to today's expenses, not to what those expenses will cost decades from now.
- Compounding is exponential, but so is inflation: Both your investment growth and the erosion of purchasing power compound. Only looking at one side of that equation gives a distorted picture.
- Marketing incentives: Nominal numbers are bigger and more exciting to display, so plenty of tools default to showing only that figure.
How to Use Both Numbers Correctly
- Use the nominal figure to sanity-check contribution feasibility. It tells you whether your current savings rate and time horizon are mathematically capable of reaching a meaningful balance at all.
- Use the real figure to plan your actual retirement lifestyle. Compare it to your current annual expenses to estimate how many years of spending it covers, using today's cost of living as the yardstick.
- Recompute every few years. Your return assumptions, contribution rate, and inflation expectations all drift over time โ a projection from five years ago is stale.
- Stress-test your inflation assumption. Try both a conservative 2% and a more cautious 4% inflation rate to see how sensitive your real value is to that single input.
A Worked Example
Suppose you're 30, have $20,000 saved, contribute $500/month, and expect a 7% annual return with 3% inflation, retiring at 65. Monthly-compounded, that produces a healthy nominal balance well into seven figures by 65. But run the same numbers through an inflation adjustment and the real, spendable-power figure is meaningfully smaller โ often less than half the nominal headline number, depending on the exact assumptions. Neither number is "wrong"; they answer different questions. The nominal number tells you what the account statement will say. The real number tells you what that statement will actually be able to buy.
